Are ESG funds passive or active?
Active ESG investing involves fund managers handpicking stocks based on ESG criteria, aiming to influence corporate behaviour. Meanwhile, passive ESG investing tracks indices of companies meeting ESG standards, offering a more diversified approach with less potential for direct impact.
Environmental, social, and governance (ESG) investing is used to screen investments based on corporate policies and to encourage companies to act responsibly. Many brokerage firms offer investment products that employ ESG principles.
In general terms, active management refers to mutual funds that are actively managed by a portfolio manager. Passive management typically refers to funds that simply mirror the composition and performance of a specific index, such as the Standard & Poor's 500® Index.
When you choose ESG investing, you're putting your money to work in companies that strive to make the world a better place. This type of ethical investing strategy helps people align investment choices with personal values. ESG stands for environment, social and governance.
Equity ESG funds generate the best returns
While mixed allocation and fixed income ESG funds also fared better than their corresponding indices, the shortfall in returns compared to equity focused ESG funds is massive. ESG labelled funds generating better returns than their corresponding index is a noteworthy takeaway.
The Fund employs a passive management (or "indexing") approach, investing primarily in high dividend-paying equity securities issued by companies listed on U.S. exchanges that meet certain environmental, social, and governance (“ESG ”) criteria.
However, there are also some cons to ESG investing. First, ESG funds may carry higher-than-average expense ratios. This is because ESG investing requires more research and due diligence, which can be costly. Second, ESG investing can be subjective.
Passively managed funds include passive index funds, exchange-traded funds (ETFs), and Fund of funds investing in ETFs. These funds follow a benchmark and aim to deliver returns in tandem with the benchmark, subject to expense ratio and tracking error.
Most, but not all, ETFs are passive. Similarly, mutual funds are often associated with active management, but passive mutual funds exist too.
For example, when the market is volatile or the economy is weakening, active managers may outperform more often than when it is not. Conversely, when specific securities within the market are moving in unison or equity valuations are more uniform, passive strategies may be the better way to go.
What is ESG in simple words?
ESG means using Environmental, Social and Governance factors to assess the sustainability of companies and countries. These three factors are seen as best embodying the three major challenges facing corporations and wider society, now encompassing climate change, human rights and adherence to laws.
- ESG Integration. ...
- Corporate Engagement and Shareholder Action. ...
- Norms-based Screening. ...
- Negative/Exclusionary Screening. ...
- Best-in-Class/Positive Screening. ...
- Sustainability-Themed/Thematic Investing.
Diversification: ESG funds help spread out investments because they consider different factors - Environmental, Social, and Governance. This can lead to a better spread of investments. Long-term performance: Over time, ESG funds usually do better than traditional funds.
The very popularity of ESG makes it unlikely that the market is underappreciating the risks. The rush of money into firms like Vestas, whose stock hit a price-to-earnings ratio of 534 in 2022, illustrates the risk that shares with high sustainability scores can get too expensive, leading to lower returns.
In 2023, ESG funds were dragged down by too much exposure to clean tech and not enough to big tech. The Invesco WilderHill Clean Energy ETF —a green-power benchmark—finished 2023 down 20% against a gain of 26%, including dividends, for the S&P 500.
Critics portrayed ESG investing as primarily motivated by political concerns and a potential drag on returns. Additionally, some critics have raised concerns about the complexity and reliability of ESG metrics.
It's how our mission is aligned with yours. With these guiding principles, we offer environmental, social, and governance (ESG) products that can help your clients reach their investing goals while giving them the access and choice to invest according to their preferences.
G stands for governance.
The great promise of ESG is that investors can make the world a better place and help put the brakes on climate change, while also making money.
Retail investors do care a lot about the ESG-related activities of the firms they invest in, but only to the extent that they impact firm performance, independent of ESG performance.
Pros | Cons |

Can help investors diversify their portfolio | ESG funds may carry higher than average expense ratios |
May reduce portfolio risk | ESG investing is still a fairly new concept and there isn't a ton of reporting on performance |
Does ESG investing produce better stock returns?
ESG does not really provide a positive risk premium, but rather a negative risk premium, once the performance is explained by the various risk factors and investment sectors. However, ESG can generate positive returns in certain conditions, using ESG momentum.
Despite of current economic challenges, ESG investments have shown to increase profits by 9.1% over the last three years, making it a smart investment choice.
“BlackRock, Vanguard, and State Street are often lumped together for the purpose of considering large passive managers within the U.S.,” Stewart told Institutional Investor.
A robust literature describes the incentives and stewardship practices of the “Big Three” asset managers (BlackRock, Vanguard, and State Street Global Advisors), often referring to these asset managers as “passive.” This is so common that the “Big Three,” “index fund,” and “passive manager” are used almost ...
Vanguard index funds use a passively managed index-sampling strategy to track a benchmark index. The type of benchmark depends on the asset type of the fund. Vanguard then charges expense ratios for the management of the index fund. Vanguard funds are known for having the lowest expense ratios in the industry.
